Don’t put all your eggs in one basket. So goes the proverb attributed to Miguel De Cervantes’ 1605 novel, Don Quixote. The novel follows an idealistic (and frequently delusional) Quixote as he sets off on adventures with his squire, Sancho. The squire offers these words of wisdom to Quixote to prevent a foolhardy decision that might have cost both of their lives.
Although lives may not be in danger, Sancho’s wisdom continues to ring true several centuries later, as prudent investors design their portfolios. Institutional portfolio construction implements a “style neutral” approach, in which portfolios avoid excessive tilts toward either growth or value stocks. Although trends may persist for a few years, annual returns for any asset class vary significantly depending on a variety of market factors. These factors may create favorable conditions for a specific style in one year, then result in headwinds in the following year.
A review of U.S. equity performance year-to-date relative to 2025 in the attached grids suggests that both a style rotation and a size rotation may be underway. Several key factors affecting this rotation include:
- Disruptions in the Strait of Hormuz have supported higher energy prices, a boon to oil and energy (value) companies;
- Lower interest rates resulting from 2025 rate cuts have reduced borrowing costs, which can disproportionately benefit smaller companies;
- Concerns about investor concentration in the Magnificent Seven after several years of strong performance have prompted some investors to realize gains and redeploy capital into smaller companies.
Prudent investors maintain portfolios diversified across stocks, bonds, and alternative investments, as well as style, size, geography, and sector. This approach positions portfolios to participate in opportunities across a variety of market environments, regardless of where leadership emerges. The right allocation for an individual’s portfolio depends on their specific risk tolerance, time horizon, and financial goals. As spring gives way to summer, rest assured that your portfolio has been constructed with these principles in mind. Enjoy the weekend and time with the family.
